first I would get rid of the pieces in the room paint the room a darker blue then do more shelving and build an entertainment center and if you can get at least a small flat screen and a wrap around sofa and make it a family room with the DVD players and all that and have a place where you and the kids can hang out all together I would look for the new games that come in boxes like classic scrabble and monopoly for the shelves cause they look nice and contrast and stay in one place

From an aesthetics point of view, I don't like carpet (wood floor is great!) And the maple trim should be painted white. Then paint the walls either ice blue or cream (depending on which you prefer-cool or warm colors). Get bigger decoration pieces for your walls; the shelves you have are miniscule compared to the space available.
Do you get family pictures taken? Those can be beautiful when blown up in a set of 3 canvases!
I'd also look into a more modern window. Though the lattice is pretty neat, so maybe just painting it white like the trim that I suggested would modernize it enough.

I would use lighter colors because the room seems very dark. I would paint the trim around the floor white unless you decorate in a country style because the wood trim really dates the house but I would leave the bay window wood if it's in good condition. I would avoid blues and bold yellows reds. I just don't like they way they look in split levels.
I might paint the walls a light cream color. Family pictures on the walls and maybe a coffee table but that's optional depending on your style. I like wide open spaces better than clitter. If this area is just going to be a place to gather when people visit just places to sit and pictures on the walls should be enough for something like that but if you're going to use it a bunch than a tv might be in order.
this is just what i was thinking. the dark baseboards bring my attention directly to the floor and make it feel smaller. and since the ceiling feels low, at least in the picture, i would go with a lighter color too, i actually fell in love with a color called sage mint...ahh it would be pretty in there. lol. or my living area wall color which is mushroom beige lol.

i would do a brighter color on the wall, put a couch on wall in front of me, a love seat under the window, leave the chair there, maybe a slip cover for it to match couches, and a tv on the right wall. maybe an and table on the right side of the chair. put some pics up and done
